After you explain the situation to Officer Willybald, at first he can't believe what he's hearing but then it all starts to make sense to him. He agrees that DeMordrey is behind it all and decides the best chance they have is to attack DeMordrey's stronghold itself.

So you head to Skook's Corner. You'll have to get through his guards out in the courtyard first.
After they're gone, go into the main house and confront Baron DeMordrey. He actually congratulates you on piecing the whole scheme together. He even knew Archmage Saewald was able to hold off the demon long enough to provide the vital clue you needed. He even says that you saved him the trouble of defeating you on the battlefield and orders his personal guards to attack you. Unfortunately the Baron didn't have enough men to prove victorious and you send the guards and DeMordrey himself to the netherworld.
So you're onto me eh? You did a good job putting it all together! That old crank who dares to call himself a mage hung on a few seconds too long, but never mind, I'm flexible. You're saving me the trouble of having to defeat you on the battle field. GUARDS! ATTACK!
